What is a custodial wallet?

A custodial wallet is a wallet service where a provider controls the private keys on behalf of the customer.

Avoid the dangerous assumption

The dangerous assumption is that the customer personally controls the blockchain address and key material shown in the account.

Cryptocurrency exchanges and hosted-wallet services often use custodial arrangements.

The customer accesses an account using credentials, devices and provider authentication.

The provider then controls the technical movement of assets on-chain.

Customer balances may be recorded internally without a separate blockchain transaction for every transfer.

The provider may pool assets, rotate addresses or move funds for operational reasons. It may also use internal ledger entries to represent customer balances without assigning one permanent address per customer.

A blockchain address associated with the provider may serve many customers.

The customer may therefore have a claim to value without controlling a unique private key.

Do not assume that possession of the exchange account proves personal use of every transaction.

The account may be shared, compromised or operated through another device.

Ask the provider to link internal account activity to blockchain deposits and withdrawals.

Also identify whether a transaction was internal and absent from the public blockchain.

When reporting, distinguish provider custody, customer account entitlement, blockchain addresses and actual account operator.
